What are the issues related to picture size in the phonebook? For example, if I upload a 5 MB jpeg file, will it be reduced automatically to the optimal size or do we need to reduce it to a certain size before upload?

You should reduce the image, just to save transfer time. The system won't modify the image at all. The .css will reduce the image to 72 pixels width.
